Morgan Stanley warned that U.S. stocks may face a new correction wave in the short term if energy prices continue to rise or bond market volatility escalates, despite the ongoing strength of corporate earnings.
The bank's team of strategists, led by Michael Wilson, believes that the S&P 500 index could drop to 7,100 points if financial conditions tighten further or if energy prices see a sharp increase, which would represent a decline of about 7% compared to last Friday's close.
Resisting Pressures
Wilson explained that strong corporate earnings have helped U.S. stocks resist the pressures resulting from rising bond yields over the past few months; however, market valuations have declined over the last four months to their lowest levels since March, according to Bloomberg, which was reviewed by Al Arabiya Business.
Wilson expects market volatility to increase until the midterm elections scheduled for next November, but he simultaneously maintained his positive outlook for U.S. stocks in the medium term. He suggested that the strength of corporate earnings could support a new upward wave by the end of the year, pushing the S&P 500 index toward 8,000 points, an increase of nearly 5% from its current levels.
Investor Concerns
Morgan Stanley's warnings came after U.S. stocks moved within a limited range since hitting record levels in mid-August, amid investor concerns about inflation. This coincided with the stabilization of the yield on 10-year U.S. Treasury bonds near 5%, while West Texas Intermediate crude prices remain elevated by about 43% compared to their lowest levels recorded in July, despite falling below $100 per barrel. Additionally, the Federal Reserve raised interest rates last week for the first time in three years, a move that reflected its ongoing battle against inflation.
